Have you tried to tape or in other way cover the window of the sensor? Maybe your sensor is so senstitive that it always sees movements.

I didn't see from that link if the alarm output is expected to pulse or be held steady for a specific time when a movement is detected.

Did the diode pulse at a constant rate, or could it be that the PIR activated the output a fixed time whenever a movement was detected?

The next thing is that you said the LED blinked. Have you made sure that you got multiple interrupt signals on p1.7, so the blink wasn't caused by some problem in your program or more specifically in your interrupt handler? Do you also see the same blink if the LED is connected directly to the open collector output?
